How Value Added Tax (VAT) and GST Calculations Work

Value Added Tax (VAT), also known as Goods and Services Tax (GST) in many jurisdictions, is a consumption tax assessed on the incremental value added to goods and services at each stage of production and distribution. Businesses frequently need to both add VAT to net prices to quote consumer invoices and remove VAT from gross receipts to report taxable turnover.

Core Mathematical Formulas

  • Adding VAT (Net to Gross): VAT Amount = Net Amount × (Rate / 100)
    Gross Amount = Net Amount × (1 + (Rate / 100))
  • Removing VAT (Gross to Net): Net Amount = Gross Amount / (1 + (Rate / 100))
    VAT Amount = Gross Amount - Net Amount

The Common Reverse-Calculation Pitfall

A common mathematical mistake when extracting VAT from a gross price is simply multiplying the gross amount by the VAT percentage. Doing so produces an artificially inflated tax figure because the percentage is applied against an already tax-inclusive total. You must always divide by 1 + (Rate / 100) to find the true net base.

Worked Example

An item is priced at $120.00 gross with a standard 20% VAT rate:

1. Net Pre-Tax Amount = $120.00 / (1 + 0.20) = $100.00

2. Extracted VAT Component = $120.00 - $100.00 = $20.00

3. Check: $100.00 net + ($100.00 × 20%) = $120.00 gross (Accurate)
